Terry Smith is considered the "European Warren Buffett"

For managers like Terry Smith, who invests in growth stocks, the sharp increase in the long-term rate is bad news. But this does not demoralize him: "We are not here to wonder what will happen with rates. What matters to us are companies."

Terry Smith has been managing the international equity fund Fundsmith Equity since 2010. With an average return of 15.1% per year since its creation, he has not stolen his title of "European Warren Buffett". As a general rule, the fund beats passive investors who have opted for an index fund by four percentage points each year. And every year until 2021, Smith also significantly outperformed the market. But he keeps his feet on the ground. "Inevitably, there will be a time when we do less well. But even if this happens, I will not change my strategy, "he said in 2020 in an interview with the editorial staff.

This moment seems to have come: in 2022 and in the first months of 2023, the fund - which now has €25 billion in assets under management - does less well than the overall stock index. The person in charge? The sharp rise in interest rates. But Smith, whose counter has nearly 50 years of stock market experience, kept his word.

In recent months, long-term interest rates have risen a lot. To what extent has this increase impacted your fund?

When rates rise, as has been the case in the last 21 months, the valuation of shares decreases. And as the shares of our fund have an above-average valuation, the impact of this increase on our fund is greater. We knew that this would eventually happen.

"The concept of greedflation is absurd. The goal of companies is to make a profit."

TERRY SMITH

TERRY SMITH

But we are not an asset manager who tries to predict rate fluctuations or navigate macroeconomic movements. We take care exclusively of companies. We wonder if the generation of cash flow is sustainable and if the company mobilizes its capital efficiently. That's what matters to us.

In recent months, companies have been singled out for another macro-economic parameter, inflation. They are accused of fuelling inflation by increasing their prices more than their costs increase. Have you noticed this "greedflation" in the companies you follow?

It is totally absurd to point the finger at companies and look for the solution to inflation. I read that the Canadian government had contacted supermarket management to try to convince them to stabilize food prices. And, if they do not comply, they will be taxed more heavily.

Let's see, I don't know what world our governments live in, but the operating model of companies is to earn money. This is their goal. If they are faced with rising input costs, they must try to pass it on to their selling prices. It's as simple as that. Governments are mistaken if they think they can control inflation by attacking companies.

"Governments had better ask themselves what is the real cause of inflation and tackle it."

TERRY SMITH

TERRY SMITH

In the 1970s, when inflation was 24%, the British government tried to introduce a price/income policy. It has set up a control system to prevent companies from raising their prices and measures have been taken to control wage increases. We know today that this system has failed. This type of measure cannot succeed. Governments had better ask themselves what is the real cause of inflation and tackle it. For my part, I see two explanations for this inflationary surge. First of all, there is the monetary policy - too flexible - of central banks. Then, the war in Ukraine. The reality is that it will take so long for inflation to be controlled again. And there is no miracle cure. Everyone will suffer the consequences. When I buy Magnums, I see that there are only three left in the box instead of four.

Savers also suffer from high inflation, because it is more difficult to obtain a positive real return in this context.

When inflation reaches 6 or 7%, everyone loses. The goal is therefore to lose as little as possible. Those who, like us, invest in companies that have a return on investment capital (ROIC) of 30%, lose less money. In nominal terms, this 30% profit represents only 24% after inflation, but it is still much better than the average results of companies included in the indices that start with returns of 18%. Or those that start with a ratio of 10, which is the case of value stocks such as banks.

Despite the negative impact of the long-term rate, major stock indices such as the S&P500 are resisting relatively well, especially thanks to the "Magnificent 7", the major American technology companies that are surfing the potential of artificial intelligence (AI). Do you think that these valuations are justified?

I think everyone is convinced that AI will fundamentally change our lives. But the rules of the game will be the same for everyone since we will all have access to them.

"Investors must ask themselves the question of the performance of AI. And, in this regard, I remain cautious."

TERRY SMITH

TERRY SMITH

We will thus find ourselves in a situation that Warren Buffett once described using the metaphor of a sports competition. The stadium is full and the match arrives in an exciting phase where a player is penalized and sent back to the bench. The first row of spectators then rises, followed by the second row, etc. until the entire stadium is standing. Everyone can then see everything again, but in a less comfortable position.

Investors must ask themselves the question of the return of AI. And, on this level, I remain careful. It will create value, but will also destroy it. I think it's too early to know who the winners and losers will be. Nvidia, the American chip designer, is certainly considered a winner today, but do not forget that in the past the group has already experienced two periods during which the stock has plunged by 80%.

Nvidia is not part of your fund. Is it because you think it is too early to know if she will be one of the AI winners or because you find the stock too expensive?

Maybe a little both. The company trades at a price/profit ratio greater than 100. I doubt that she will be able to justify this valuation. In the past, Nvidia has managed to transform itself in depth twice. It started in the gaming sector and then went to cryptocurrencies, which means that the company has shown enough flexibility to navigate in a rapidly changing environment, but there is no guarantee that it can continue like this.

"Those who are willing to take this geopolitical risk have an interest in buying a stock at 15 times the profits (Taiwan Semiconductor) rather than another with a price/profit ratio above 100 (Nvidia).

And there is another problem with Nvidia. The company designs chips, but does not produce them. It subcontracts production to Taiwan Semiconductor, which trades at 15 times its profits. And there are several reasons for this: the first is that the production of electronic chips is more capital-intensive than their design. But the main reason is at the level of geopolitical risk. We could wake up one morning and discover that China has invaded Taiwan. In this case, where will Nvidia be able to have its chips manufactured? Those who are willing to take this geopolitical risk have an interest in buying a stock at 15 times the profit rather than another with a price/profit ratio of more than 100.

Can you explain why the company IDEXX, which produces veterinary diagnostic equipment, is in the top 10 of your fund?

The company found itself in our top 10 thanks to its excellent results. IDEXX is by far the market leader in veterinary blood, urine, etc. tests.

"I believe in the enormous potential of everything related to pets."

TERRY SMITH

TERRY SMITH

Why this company? Because I believe in the enormous potential of everything related to pets. More and more people have an animal and these are increasingly treated by veterinarians. When I was a child, people went to the veterinarian twice. At the time of the animal's birth and to euthanize it at the end of life. Today, they go there more often. This is an inevitable trend that will continue.

IDEXX should benefit from this evolution and there is a simple explanation for this. Diagnostic equipment plays a more important role in animals, because they cannot speak. So they can't explain where they hurt or how they feel. IDEXX has a market share of 75 to 80% in the diagnostic equipment segment. I expect the company to experience double-digit growth in the coming years. And if we meet again in 20 years, I may hold the same language.

What is the position of your fund that goes the most against the current of the market?

It is probably tobacco producer Philip Morris. The company is still active in tobacco, but it wants to eradicate smoking by developing new products. I am always attracted to companies that create products to eliminate their own products. Philip Morris has developed a range of electronic devices - IQOS - that heat tobacco without burning it. Therefore, they do not generate smoke. They produce a kind of aerosol that contains nicotine instead of smoke. They are therefore 95% safer than cigarettes. And so I think this is an important step towards the eradication of classic smoking. IQOS already represents 25 to 30% of Philip Morris' turnover and continues to grow. The company uses the cash produced by the traditional tobacco industry to develop this new product.

You do not invest in the financial sector. Do you invest in real estate, another sector sensitive to interest rates?

No, we do not invest in this asset class. Real estate generates rental income, but its value does not increase, because rents are not reinvested in new buildings. In a company, half of the cash flows produced are reinvested, which is why shares gain value and real estate does not take it.

"Real estate is a good investment to live or work there, but not as an investment. I leave this to the other investors."

TERRY SMITH

TERRY SMITH

In addition, it is a very local product. If you own real estate in Singapore, the United States or the United Kingdom, you depend on the country's geopolitics, macro-economy and foreign exchange risk. In addition, transaction fees are very high when buying or selling a building. Finally, there is the liquidity problem. With shares, it is possible to sell quickly to recover your money, which is not the case with real estate. Real estate is a good investment to live or work there, but not as an investment. I leave this to the other investors.

An action shines by its absence in your wallet: Tesla, the manufacturer of electric cars. Why?

We do not consider the automotive sector to be interesting. The average return on capital is around 5 to 6%. Even among major manufacturers such as BMW and Toyota, yields are barely higher. The problem with cars is that it is possible to extend their life during difficult times. This is not the case with toothpaste or cosmetic products which, when consumed, must be replaced. But if your car can continue to run and you can't afford a new one, you continue with the old one. My taxi driver had a Toyota that displayed 360,000 km on the meter when he died. And his son continues to drive with the car. I don't think Toyota has made a lot of money with this car, except perhaps for the occasional replacement of the oil filter.

"The performance of a car manufacturer is determined by competitors whose yields are low. You are governed by your competitors."

TERRY SMITH

TERRY SMITH

I know it's different with Tesla and that the brand is growing rapidly. But honestly, I don't think it's a good investment. Many observers think it will benefit from the shift from fossil fuels to electricity, but I don't believe it. Thermal engines are very efficient. I don't think recharging a car battery and transporting stored energy is so efficient. Electricity is produced, most often from fossil energy, and transported via cables, losing part of the energy. This energy is stored in a battery made from rare metals that must be extracted and then eliminated. Finally, recharging the batteries takes a lot of time.

I think that the hydrogen-based fuel cell, which is a form of combustion, is a more efficient technology. The car is loaded with hydrogen. It is burned, produces water and drives an electric motor. The disadvantage of this technology compared to electric vehicles is that there is no infrastructure today.

In any case, I do not consider the automotive industry interesting for an investor. The problem is that the performance of a car manufacturer is determined by competitors whose returns are low. You are governed by your competitors.

Your fund is an exception in that it does better in the long term than global stock indices. But given that the majority of active funds do less well than the index, why should investors still invest in actively managed funds?

In the majority of cases, they must not invest in it.

"In the majority of cases, investors have an interest in opting for passive funds."

TERRY SMITH

TERRY SMITH

It is better to opt for passive funds. It is very difficult to regularly outperform the market. If you still opt for active funds, you must look at the results over a sufficiently long period of time and compare them to the risk taken. This is very important.

Many observers believe that it is easy to invest passively, but what do you think of the incredible increase in the number of ETFs?

这和 ESG(环境、社会与治理,即可持续投资的统称,编者注)这个缩略词的情况一样。

It is the same with the acronym ESG (Environment, Society and Governance, which is the generic term for sustainable investments, editor's note). People discovered that there was money to be earned with ETFs and therefore their number increased.

Terry Smith (Fundsmith Equity): "Les taux d'intérêt? Ce sont les entreprises notre focus"
